Why Policies Lapse: Six Lines on Your Annual Statement

A policy you are still paying for can still be heading toward lapse.

Term life is simple: pay the premium and it stays in force; stop and it ends. The policies that cause trouble are permanent ones with cash value — universal life (UL) and indexed universal life (IUL). These can drift toward lapse even while you are paying on time.

How a Lapse Happens

These policies hold an internal account. Premiums go in; each month the account is charged the cost of insurance plus administrative fees, and the remainder is credited according to the policy's rules.

The critical fact: the cost of insurance generally rises with age. Once monthly charges exceed what is going in, the account balance starts to fall. When the balance can no longer cover the month's charges, the policy enters its grace period — and if it is not funded within that window, the policy lapses.

The consequence is not only lost coverage. If the policy carried a loan or accumulated taxable gain, termination can also trigger tax consequences — a point frequently overlooked.

Three Common Causes

  • Paying only the minimum premium. A minimum premium keeps the policy from lapsing now; it does not guarantee it will hold long term
  • Borrowing or withdrawing from cash value early and never restoring it. A thinner account base is consumed faster by ongoing charges
  • Original illustration assumptions not materializing. Illustrations typically show a guaranteed column and a non-guaranteed/assumed column. If the policy was understood through the assumed column, weaker actual performance means funding has to be adjusted

Six Lines to Read on the Annual Statement

On the annual statement your insurer mails you, focus on these six:

  1. Current cash value / account value — up or down versus last year
  2. Surrender value — what you would actually receive after surrender charges
  3. Total cost of insurance and fees charged this year — and the direction of that trend
  4. Outstanding policy loan balance and accrued interest — is interest compounding
  5. Current death benefit — has it been reduced by withdrawals or loans
  6. Projected duration the policy will remain in force — some statements project how long coverage lasts at current funding

Read lines 1 and 6 together: falling cash value combined with a shrinking projected duration is a signal that needs attention — even if you have never missed a payment.

If Something Looks Wrong

Directions typically worth discussing include adjusting the funding level, adjusting the face amount, addressing an outstanding loan, restructuring the policy, or — where appropriate — evaluating alternatives. Each carries costs and conditions, and the right answer depends heavily on your contract, health, and age.

One caution: replacing a policy is not automatically an improvement. A new policy means new underwriting, new age and rate calculations, and potentially a restarted contestability period and surrender charge schedule. Any recommendation that opens with "let's replace it with something better" should be met with a request to see both policies' costs and trade-offs itemized side by side.

One Thing to Do Now

Find your most recent annual statement and look at lines 1 and 6. These documents were never designed around how consumers read, so it is entirely normal if the column headings do not line up at first — send us the statement and we will walk you through it line by line.
